I've installed SP3 now on a couple different machines, and this last time for some reason IE7 didn't get installed, and I had the drag and drop issue. I installed IE7 and it immediately started working, even before I rebooted. My theory is that with SP3 dragging and dropping files now go through and extra security layer, which IE7 is an integral part of. You'll see what I'm talking about if you try to drag a file from a network share. If IE7 is not present, the operation simply fails.

I figured out how to fix drag and drop. Just install IE7. I have searched and tried things like looking in Internet Options to see if the drag and drop setting were enabled, which they were already. Also looked at several registry hacks like at Kelly's Korner. Not that most of the things in search results were relevant to my situation but any way still its not working.

Any ideas while drag and drop on the desktop, and everywhere else too, might stop working after SP3?<br

I've just rebuilt my XP-based file server - Windows, SP2, SP3, hardware-specific drivers, IE7 & it was good to go! No problems at all.

Wow.
